What's the "Deinterlace Source" option on Step 1?
Can I use Input Ratio 16:9 and Output Ration 4:3, since I have the regular square TV? Is that a good move?
What's the rule of using the Input Ratio and Output Ratio?

Well, the general opinion is that Aspect Ratio should be left alone. You should search VideoHelp.com and Doom9 guides for details on the AR topic.
I'm not sure what Avi2dvd will do to the video, but there are 3 options when changing 16:9 to 4:3
1: Squash the video, and all the people in your video looks like match sticks, where horizontal object looks like a fat lady.
2: Cut off the sides. You lose the bits on both sides. The video will fill your standard tv, but you can't see the action on close to either side. This is more common when tv stations broadcast movies.
3: Letterbox. Add black bars on the top and bottom to make up the 4:3 ratio. Good when you have subtitles to the movie.
If you have to change the AR, you should try letterbox first. If you open the avs script used in your working folder, you should see a line about resizing and a line about adding borders. Use VirtualDubMod to save a 10 min video clip and play around with the settings in the avs.
